PwC PCAOB Inspection Report 2023

Summary – PwC saw an increase in deficiency rates in 2023 compared to 2022.

The Public Company Accounting Oversight Board (PCAOB) released the 2023 inspection reports in August for all of the big4 firms. In this series, we will go into details of the PwC report.

57 audits performed by PwC was reviewed by PCAOB. Looking at the selection method by PCAOB, 43 were risk-based selections, 10 random selections, and 4 target-team selections. Here is what PCAOB says on audit selection procedures –

The inspection team selects the audits and the audit areas, including non-financial areas such as independence, that it will review. The inspected firm has no opportunity to limit or influence the PCAOB’s selections. In selecting issuer audits for review, we generally use both risk-based and random methods of selection, and we generally focus our attention on audit areas we believe to be of greater complexity, areas of greater significance or with a heightened risk of material misstatement to the issuer’s financial statements, and areas of recurring deficiencies. The inspection team generally selects the audits most recently completed by the firm but may also select audits completed in prior years if, for example, there are no recently completed audits.

In regards to the industry profile of the audits reviewed, we can see that the financial sector had 12. Consumer discretionary had 8. This is a marked difference from 2022 where consumer discretionary audits reviewed were 11 while financial sector audits were 5.

Audits with Part I.A deficiency rates

Part I.A deficiency is defined as follows –

Part I.A: Deficiencies that were of such significance that we believe the firm, at the time it issued its audit report(s), had not obtained sufficient appropriate audit evidence to support its opinion(s) on the issuer’s financial statements and/or ICFR.

For 2023, PwC had a deficiency rate of 18% compared to 9% in 2022. For the past three years, deficiencies have been showing an increasing trend. It makes one think. Why did PwC have a lower deficiency for audits performed in 2021 when its audit professionals were largely remote?

The key thing to note is this statement within the inspection report “In connection with our 2023 inspection procedures for one audit, the issuer revised its report on ICFR, and the firm revised its opinion on the effectiveness of the issuer’s ICFR to express an adverse opinion and reissued its report.

Looking at the trends over the years revenue continues to be an area of focus for PCAOB followed by Goodwill. PwC had no deficiencies in revenue and goodwill in the prior years. However, they had 3 deficiencies in this area for 2023. Revenue deficiencies related to “substantive testing of, and testing controls over, revenue, including arrangements with multiple performance obligations” while goodwill deficiencies related to “evaluating intangible assets for possible impairment or testing controls over the review of impairment indicators“.

In regards to compliance with independence rules, the PCAOB did not identify any instances of non-compliance. PwC through its internal independence monitoring activities had identified 75 instances of violation across 51 issuers.

Overall, we do see an increase in deficiency rates for PwC. When compared to other audit firms, those deficiency numbers are not excessive. Shows that quality initiatives is an ongoing activity and needs to regularly revamped and reinvented.

The most frequently searched question for all Big4s are who are their largest clients. In the previous blog we looked into how PwC stacks in regard to audit clients versus the total S&P 500 Companies. Below is a scatterplot showing the audit fee distribution of PwC clients in the US.

Here is the list of top 25 clients of PwC in terms of total audit fees in millions. The financials and insurance sector are the major contributor in terms of fees for PwC. IBM is the only non-financial and insurance company in the top 5. If you remember in 2002, PwC sold its consulting business to IBM for $2.7 billion. The 2002 sale happened in the aftermath of Aurther Andersen and Enron. The next two companies on the list are pharmaceutical giants J&J and Merck.

Looking through the list, you would find some of the biggest corporate companies in the US. These 25 clients together contribute $1.17 billion in audit fees for PwC. PwC’s total US audit revenues in 2019 was $6.25 billion. These 25 clients contribute 19% of total PwC audit revenues in the US.

Top Indian Companies and their Auditors

The Indian accounting landscape is primarily regulated by the Institute of Chartered Accountants of India (ICAI). The ICAI sets standards and guidelines for accounting and auditing practices. As of recent estimates, India has over 400,000 Chartered Accountants (CAs). There are also more than 200,000 CA firms. This reflects a robust profession. The accounting practices in India adhere to Indian Accounting Standards (Ind AS). These standards are converging with International Financial Reporting Standards (IFRS). The landscape is continually evolving with reforms aimed at enhancing transparency and accountability.

Network firms in India

Many registered public accounting firms are part of larger networks to enhance their service offerings and reach. Firms must disclose their affiliations in their annual PCAOB (Public Company Accounting Oversight Board) Form 2 reports, specifically detailing any networks they are part of.Item 5.2 mandates the identification of any memberships or affiliations that provide access to audit procedures, manuals, or branding for audit services. PwC 2021 Global Annual Review

Summary

The “New Equation” is the latest buzz word with it being mentioned exactly 30 times in PwC’s 2021 Global Review. In this year’s report PwC reported new information such as net income and taxation. Key items from the review:

  • US$1bn of new investment specifically dedicated to the accelerated deployment of technology to drive audit quality

  • As a result of the pandemic and remote nature of the work, disbursements and expenses recharged to clients were down 34% on the prior year

  • For the first nine months of FY21 growth remained relatively flat. But as we neared the end of the year demand started to pick up, and in the final quarter revenues rose by 18% compared to the same period in FY20

  • EMEA revenues grew by 2%. Biggest growth of 30% was witnessed in Turkey. APAC revenues grew by 6.2% with a strong performance of 6.2% from South Korea. Revenues in Americas were flat. The bright spot was Canada which grew by5%

  • Assurance operations grew by 1.2%, Advisory operations grew by 3.1% and Tax services grew by 1.7%.

  • Net income was 19.2%, a modest increase of 0.3% from FY20. The reduction in travel and lower entertaining costs was offset by higher staff costs.

  • 21 of the largest firms are responsible for the generation of over 90% of the revenues.

  • To create a flexible workplace that fosters an environment where mentoring and coaching happen in the course of daily work, assurance team created virtual audit rooms – digital hangouts – where team members and clients could come and go at the click of a button.

Top Audit Firms in India

In India, regulations do not permit foreign auditing firms to operate. Hence KPMG carries out audits in India under the name of BSR & Co, an auditing firm that it bought. BSR & Co was an auditing firm founded by B.S. Raut in Mumbai. Deloitte carries out audits in India under multiple names of C.C.Chokshi & Co, Fraser & Ross, PC Hansotia & Company and SB Billimoria & Company and Deloitte Haskins & Sells. Price Waterhouse is the Indian affiliate of PwC. EY carries out its Indian audit operations through the firm SR Batliboi & Associates.

Price Waterhouse was banned in 2019 by Indian market regulator Securities Exchange Board of India (SEBI) for a period of 2 years from conducting any audits. This order was later set aside by the Appellate Tribunal. Based on looking at the top 100 companies of India by market cap, PwC only audits 6 companies. KPMG audits 23 of the top 100 companies either individually or as a joint auditor while EY audits 22 of them. Deloitte audits 17 of the 100 companies. Indian audit market is highly fragmented with local firms auditing some of the biggest listed companies. Also, a significant number of companies on the top 100 list is government owned where auditors are non-big4 firms appointed by the Comptroller and Auditor General of India.

Biggest Companies in the world by market cap

2020 was a phenomenal year for the markets with some big changes in the Global Top 100 companies by market capitalization. Tesla for instance saw its market capitalization increase by 565% from the levels seen in March 2020. In this blog we’ll look at the global top 100 companies by market capitalization as of Mar-2021 and who their auditors are. The top-100 companies were identified based on the survey performed by PwC. This blog provides a listing of the top 100 companies along with their auditors.

Industry Sectors

Of the top 100 companies, 20 of them are in the Technology sector, 17 of them in the Consumer Discretionary sector, and 16 of them in the Healthcare sector. No surprises that Apple, Microsoft, Alphabet (Google), Facebook, and Tencent occupy spots within the top 10 companies. NextEra Energy is the only utility company within the top 100 list. Of the top 100 companies, 59 of them are located in the United States while 11 of them are located in the People’s Republic of China. Germany, Japan, Netherlands, Switzerland, and UK have 3 companies each. See below for a detailed breakdown of companies by country:

Auditors

Looking at the top 100 Companies, PwC leads in the number of audit clients followed by EY. PwC audits 37 companies while EY audits 26. Deloitte and KPMG audits 16 companies each. PwC received a total audit fee of $1.03 billion from these 37 companies while EY received an audit fee income of $861 million. The break-down of the auditors for these 100 companies along with their audit fees are as follows:

Big4 auditors

The public fillings of Saudi Aramco does not disclose how much they paid to PwC, their auditors. Hence the above numbers for PwC does not include the fees for the Aramco audit which is expected to be a very substantial amount. Samsung Electronics and Industrial & Commercial Bank of China switched to Deloitte in FY’20. However, for the purposes of the above chart, they are considered under their previous auditors.

PwC Australia Clients

For FY20, PwC recorded a revenue of AUD 2.6 billion. The headline revenue number remained unchanged from FY19. Big surprise was that Assurance service delivered a growth of 6% while Consulting and Financial Advisory were down 4% and 2% respectively.

The break-out of PwC’s revenues across the various service lines are as follows.

PwC had a 6% growth in their audit practice on a year-over-year basis for the last five years. However, the pandemic in 2020 led to a decline in non-audit revenues from non-audit clients. Non-audit revenues from non-audit clients fell 3% from AUD 1.94 billion to AUD 1.88 billion.

PwC retention rates increased across the board. Manager retention increased from 72% in FY19 to 79% in FY20. Senior Associates retention jumped from 67% to 77% while Associate retention jumped from 83% to 89%. Surely the pandemic increased retention! Consequently, Partner to Manager and Partner to Director ratio also improved.

PwC audits 40 of the 200 Companies in the ASX200 Index, a healthy 29% audit market share. Among companies in the ASX 200 Index, PwC leads other big4 firms in the financials, industrial, and real estate sectors.
